To get the effect I think you wanted, I would use a vector shape; Ellipse, give it the Layer Effect; Gaussian Blur. And then clip the image with it by dragging the Ellipse shape onto the thumbnail of the image in the Layers panel. There's situations when it has to be an Alpha Mask and certain things cannot be made with a Vector Mask. You don't really nest the adjustment inside the mask, but it's nested at the same level as the mask. The bug here is what @loukash describes. Issue now logged.
