There is an option when replacing embedded images or documents to make the replacement linked instead of embedded but this (apparently) is a bug introduced in the 1.7.x versions. You can still drag & drop (or copy & paste) images into the 1.7.x version. That has not changed. What has changed is the option to replace an image with a link, but this apparently is a bug.
